A honest employee who does no work, Vs a hardworking employee who is not always honest I would always choose the second. Can keep an eye on him/her, but what will you do with the first?

Definitely second. Results matter more than just honesty. I'd rather hear "I worked 36 hours in one day" when they worked 12 rather than "I worked no hours today, completely honest"
